Does U-Ming Marine Transport (TPE:2606) Have A Healthy Balance Sheet?
David Iben put it well when he said, 'Volatility is not a risk we care about. What we care about is avoiding the permanent loss of capital.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. As with many other companies U-Ming Marine Transport Corporation (TPE:2606) makes use of debt. But is this debt a concern to shareholders?
When Is Debt A Problem?
Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. If things get really bad, the lenders can take control of the business. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. How Strong Is U-Ming Marine Transport's Balance Sheet?
According to the last reported balance sheet, U-Ming Marine Transport had liabilities of NT$17.6b due within 12 months, and liabilities of NT$19.6b due beyond 12 months. On the other hand, it had cash of NT$20.9b and NT$714.0m worth of receivables due within a year. So it has liabilities totalling NT$15.6b more than its cash and near-term receivables, combined.
U-Ming Marine Transport has a market capitalization of NT$26.2b, so it could very likely raise cash to ameliorate its balance sheet, if the need arose. But we definitely want to keep our eyes open to indications that its debt is bringing too much risk.
We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover).
