Factors Income Investors Should Consider Before Adding San Far Property Limited (TPE:9946) To Their Portfolio

Today we'll take a closer look at San Far Property Limited (TPE:9946) from a dividend investor's perspective. Owning a strong business and reinvesting the dividends is widely seen as an attractive way of growing your wealth. Unfortunately, it's common for investors to be enticed in by the seemingly attractive yield, and lose money when the company has to cut its dividend payments.

In this case, San Far Property likely looks attractive to dividend investors, given its 3.1% dividend yield and eight-year payment history. We'd agree the yield does look enticing. The company also bought back stock during the year, equivalent to approximately 3.3% of the company's market capitalisation at the time. Payout ratios

Dividends are usually paid out of company earnings. If a company is paying more than it earns, then the dividend might become unsustainable - hardly an ideal situation. As a result, we should always investigate whether a company can afford its dividend, measured as a percentage of a company's net income after tax. In the last year, San Far Property paid out 95% of its profit as dividends. Its payout ratio is quite high, and the dividend is not well covered by earnings. If earnings are growing or the company has a large cash balance, this might be sustainable - still, we think it is a concern.

Another important check we do is to see if the free cash flow generated is sufficient to pay the dividend. San Far Property paid out 116% of its free cash flow last year, which we think is concerning if cash flows do not improve. Cash is slightly more important than profit from a dividend perspective, but given San Far Property's payments were not well covered by either earnings or cash flow, we are concerned about the sustainability of this dividend.

Dividend Volatility

One of the major risks of relying on dividend income, is the potential for a company to struggle financially and cut its dividend. Not only is your income cut, but the value of your investment declines as well - nasty. Looking at the last decade of data, we can see that San Far Property paid its first dividend at least eight years ago. Although it has been paying a dividend for several years now, the dividend has been cut at least once, and we're cautious about the consistency of its dividend across a full economic cycle. During the past eight-year period, the first annual payment was NT$1.6 in 2013, compared to NT$0.5 last year. The dividend has fallen 66% over that period.

When a company's per-share dividend falls we question if this reflects poorly on either external business conditions, or the company's capital allocation decisions. Either way, we find it hard to get excited about a company with a declining dividend.

Dividend Growth Potential

Given that dividend payments have been shrinking like a glacier in a warming world, we need to check if there are some bright spots on the horizon. San Far Property's EPS have fallen by approximately 25% per year during the past five years. A sharp decline in earnings per share is not great from from a dividend perspective, as even conservative payout ratios can come under pressure if earnings fall far enough.

Conclusion

To summarise, shareholders should always check that San Far Property's dividends are affordable, that its dividend payments are relatively stable, and that it has decent prospects for growing its earnings and dividend. San Far Property paid out almost all of its cash flow and profit as dividends, leaving little to reinvest in the business. Earnings per share are down, and San Far Property's dividend has been cut at least once in the past, which is disappointing. There are a few too many issues for us to get comfortable with San Far Property from a dividend perspective. Businesses can change, but we would struggle to identify why an investor should rely on this stock for their income.
