These 4 Measures Indicate That Highwealth Construction (TWSE:2542) Is Using Debt In A Risky Way
The external fund manager backed by Berkshire Hathaway's Charlie Munger, Li Lu, makes no bones about it when he says 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. As with many other companies Highwealth Construction Corp. (TWSE:2542) makes use of debt. But should shareholders be worried about its use of debt?
Why Does Debt Bring Risk?
Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. Having said that, the most common situation is where a company manages its debt reasonably well - and to its own advantage. What Is Highwealth Construction's Net Debt?
The chart below, which you can click on for greater detail, shows that Highwealth Construction had NT$143.2b in debt in September 2024; about the same as the year before. However, it does have NT$16.6b in cash offsetting this, leading to net debt of about NT$126.6b.
A Look At Highwealth Construction's Liabilities
We can see from the most recent balance sheet that Highwealth Construction had liabilities of NT$156.5b falling due within a year, and liabilities of NT$24.2b due beyond that. Offsetting this, it had NT$16.6b in cash and NT$1.89b in receivables that were due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by NT$162.2b.
The deficiency here weighs heavily on the NT$93.0b company itself, as if a child were struggling under the weight of an enormous back-pack full of books, his sports gear, and a trumpet. So we definitely think shareholders need to watch this one closely. At the end of the day, Highwealth Construction would probably need a major re-capitalization if its creditors were to demand repayment.
We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.
As it happens Highwealth Construction has a fairly concerning net debt to EBITDA ratio of 16.4 but very strong interest coverage of 14.0. This means that unless the company has access to very cheap debt, that interest expense will likely grow in the future. Importantly, Highwealth Construction's EBIT fell a jaw-dropping 46% in the last twelve months. If that decline continues then paying off debt will be harder than selling foie gras at a vegan convention. There's no doubt that we learn most about debt from the balance sheet. But it is future earnings, more than anything, that will determine Highwealth Construction's ability to maintain a healthy balance sheet going forward. But our final consideration is also important, because a company cannot pay debt with paper profits; it needs cold hard cash. So we clearly need to look at whether that EBIT is leading to corresponding free cash flow. Over the last three years, Highwealth Construction recorded negative free cash flow, in total. Debt is usually more expensive, and almost always more risky in the hands of a company with negative free cash flow. Shareholders ought to hope for an improvement.
Our View
On the face of it, Highwealth Construction's EBIT growth rate left us tentative about the stock, and its level of total liabilities was no more enticing than the one empty restaurant on the busiest night of the year. But at least it's pretty decent at covering its interest expense with its EBIT; that's encouraging. After considering the datapoints discussed, we think Highwealth Construction has too much debt. While some investors love that sort of risky play, it's certainly not our cup of tea. There's no doubt that we learn most about debt from the balance sheet.
