It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. We can see that King's Town Construction Co., Ltd. (TWSE:2524) does use debt in its business. But the more important question is: how much risk is that debt creating?

What Risk Does Debt Bring?

How Healthy Is King's Town Construction's Balance Sheet?

Zooming in on the latest balance sheet data, we can see that King's Town Construction had liabilities of NT$10.1b due within 12 months and liabilities of NT$9.26b due beyond that. Offsetting these obligations, it had cash of NT$731.4m as well as receivables valued at NT$63.3m due within 12 months. So it has liabilities totalling NT$18.5b more than its cash and near-term receivables, combined.

This is a mountain of leverage relative to its market capitalization of NT$23.9b. This suggests shareholders would be heavily diluted if the company needed to shore up its balance sheet in a hurry.

In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).
