Hota Industrial Mfg (TWSE:1536) Use Of Debt Could Be Considered Risky
Some say volatility, rather than debt, is the best way to think about risk as an investor, but Warren Buffett famously said that 'Volatility is far from synonymous with risk.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. Importantly, Hota Industrial Mfg. Co., Ltd. (TWSE:1536) does carry debt. But the more important question is: how much risk is that debt creating?
Why Does Debt Bring Risk?
Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. Of course, the upside of debt is that it often represents cheap capital, especially when it replaces dilution in a company with the ability to reinvest at high rates of return. What Is Hota Industrial Mfg's Debt?
You can click the graphic below for the historical numbers, but it shows that as of March 2024 Hota Industrial Mfg had NT$11.6b of debt, an increase on NT$11.1b, over one year. However, it also had NT$1.08b in cash, and so its net debt is NT$10.6b.
How Strong Is Hota Industrial Mfg's Balance Sheet?
Zooming in on the latest balance sheet data, we can see that Hota Industrial Mfg had liabilities of NT$6.73b due within 12 months and liabilities of NT$7.09b due beyond that. On the other hand, it had cash of NT$1.08b and NT$3.16b worth of receivables due within a year. So it has liabilities totalling NT$9.58b more than its cash and near-term receivables, combined.
This deficit isn't so bad because Hota Industrial Mfg is worth NT$20.2b, and thus could probably raise enough capital to shore up its balance sheet, if the need arose. But it's clear that we should definitely closely examine whether it can manage its debt without dilution.
In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.
Hota Industrial Mfg shareholders face the double whammy of a high net debt to EBITDA ratio (10.4), and fairly weak interest coverage, since EBIT is just 1.7 times the interest expense. This means we'd consider it to have a heavy debt load. Even worse, Hota Industrial Mfg saw its EBIT tank 60% over the last 12 months. But our final consideration is also important, because a company cannot pay debt with paper profits; it needs cold hard cash. So the logical step is to look at the proportion of that EBIT that is matched by actual free cash flow. Over the last three years, Hota Industrial Mfg saw substantial negative free cash flow, in total. While investors are no doubt expecting a reversal of that situation in due course, it clearly does mean its use of debt is more risky.
Our View
To be frank both Hota Industrial Mfg's conversion of EBIT to free cash flow and its track record of (not) growing its EBIT make us rather uncomfortable with its debt levels. Having said that, its ability to handle its total liabilities isn't such a worry. Taking into account all the aforementioned factors, it looks like Hota Industrial Mfg has too much debt. That sort of riskiness is ok for some, but it certainly doesn't float our boat. When analysing debt levels, the balance sheet is the obvious place to start.
