We Think Hota Industrial Mfg (TPE:1536) Is Taking Some Risk With Its Debt
Legendary fund manager Li Lu (who Charlie Munger backed) once said, 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. Importantly, Hota Industrial Mfg. Co., Ltd. (TPE:1536) does carry debt. But is this debt a concern to shareholders?
Why Does Debt Bring Risk?
Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. Of course, the upside of debt is that it often represents cheap capital, especially when it replaces dilution in a company with the ability to reinvest at high rates of return. A Look At Hota Industrial Mfg's Liabilities
The latest balance sheet data shows that Hota Industrial Mfg had liabilities of NT$5.98b due within a year, and liabilities of NT$5.66b falling due after that. Offsetting this, it had NT$659.8m in cash and NT$2.31b in receivables that were due within 12 months. So it has liabilities totalling NT$8.67b more than its cash and near-term receivables, combined.
Hota Industrial Mfg has a market capitalization of NT$30.8b, so it could very likely raise cash to ameliorate its balance sheet, if the need arose. However, it is still worthwhile taking a close look at its ability to pay off debt.
We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). But at least its level of total liabilities is not so bad. Overall, it seems to us that Hota Industrial Mfg's balance sheet is really quite a risk to the business. So we're almost as wary of this stock as a hungry kitten is about falling into its owner's fish pond: once bitten, twice shy, as they say.
