We Think Fu Chian TireLtd (GTSM:5102) Is Taking Some Risk With Its Debt

The external fund manager backed by Berkshire Hathaway's Charlie Munger, Li Lu, makes no bones about it when he says 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. We can see that Fu Chian Tire Co.,Ltd. (GTSM:5102) does use debt in its business. But the more important question is: how much risk is that debt creating?

When Is Debt Dangerous?

Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. Of course, debt can be an important tool in businesses, particularly capital heavy businesses. When we think about a company's use of debt, we first look at cash and debt together.

What Is Fu Chian TireLtd's Net Debt?

The chart below, which you can click on for greater detail, shows that Fu Chian TireLtd had NT$340.0m in debt in September 2020; about the same as the year before. However, it also had NT$143.5m in cash, and so its net debt is NT$196.5m.

A Look At Fu Chian TireLtd's Liabilities

The latest balance sheet data shows that Fu Chian TireLtd had liabilities of NT$411.6m due within a year, and liabilities of NT$103.1m falling due after that. Offsetting these obligations, it had cash of NT$143.5m as well as receivables valued at NT$134.9m due within 12 months. So its liabilities total NT$236.3m more than the combination of its cash and short-term receivables.

Fu Chian TireLtd has a market capitalization of NT$1.02b, so it could very likely raise cash to ameliorate its balance sheet, if the need arose. But it's clear that we should definitely closely examine whether it can manage its debt without dilution.

We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).

As it happens Fu Chian TireLtd has a fairly concerning net debt to EBITDA ratio of 5.3 but very strong interest coverage of 10.9. So either it has access to very cheap long term debt or that interest expense is going to grow! Importantly, Fu Chian TireLtd's EBIT fell a jaw-dropping 22% in the last twelve months. If that earnings trend continues then paying off its debt will be about as easy as herding cats on to a roller coaster. When analysing debt levels, the balance sheet is the obvious place to start. Finally, a company can only pay off debt with cold hard cash, not accounting profits. So we clearly need to look at whether that EBIT is leading to corresponding free cash flow. In the last three years, Fu Chian TireLtd created free cash flow amounting to 16% of its EBIT, an uninspiring performance. For us, cash conversion that low sparks a little paranoia about is ability to extinguish debt.

Our View

On the face of it, Fu Chian TireLtd's net debt to EBITDA left us tentative about the stock, and its EBIT growth rate was no more enticing than the one empty restaurant on the busiest night of the year. But at least it's pretty decent at covering its interest expense with its EBIT; that's encouraging. Once we consider all the factors above, together, it seems to us that Fu Chian TireLtd's debt is making it a bit risky. Some people like that sort of risk, but we're mindful of the potential pitfalls, so we'd probably prefer it carry less debt. The balance sheet is clearly the area to focus on when you are analysing debt. But ultimately, every company can contain risks that exist outside of the balance sheet.
