When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. We note that Singapore Land Group Limited (SGX:U06) does have debt on its balance sheet. But is this debt a concern to shareholders?
Why Does Debt Bring Risk?
Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. If things get really bad, the lenders can take control of the business. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. Having said that, the most common situation is where a company manages its debt reasonably well - and to its own advantage. How Much Debt Does Singapore Land Group Carry?
You can click the graphic below for the historical numbers, but it shows that Singapore Land Group had S$399.5m of debt in December 2022, down from S$548.8m, one year before. However, it does have S$184.7m in cash offsetting this, leading to net debt of about S$214.8m.
A Look At Singapore Land Group's Liabilities
We can see from the most recent balance sheet that Singapore Land Group had liabilities of S$235.6m falling due within a year, and liabilities of S$595.4m due beyond that. On the other hand, it had cash of S$184.7m and S$79.4m worth of receivables due within a year. So its liabilities total S$566.9m more than the combination of its cash and short-term receivables.
Of course, Singapore Land Group has a market capitalization of S$3.34b, so these liabilities are probably manageable. However, we do think it is worth keeping an eye on its balance sheet strength, as it may change over time.
In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).
Singapore Land Group has net debt of just 0.69 times EBITDA, suggesting it could ramp leverage without breaking a sweat. And remarkably, despite having net debt, it actually received more in interest over the last twelve months than it had to pay. So it's fair to say it can handle debt like a hotshot teppanyaki chef handles cooking. Another good sign is that Singapore Land Group has been able to increase its EBIT by 27% in twelve months, making it easier to pay down debt. There's no doubt that we learn most about debt from the balance sheet. But you can't view debt in total isolation; since Singapore Land Group will need earnings to service that debt. Finally, a company can only pay off debt with cold hard cash, not accounting profits. So we clearly need to look at whether that EBIT is leading to corresponding free cash flow. During the last three years, Singapore Land Group generated free cash flow amounting to a very robust 93% of its EBIT, more than we'd expect. That positions it well to pay down debt if desirable to do so.
Our View
The good news is that Singapore Land Group's demonstrated ability to cover its interest expense with its EBIT delights us like a fluffy puppy does a toddler. And that's just the beginning of the good news since its conversion of EBIT to free cash flow is also very heartening. Overall, we don't think Singapore Land Group is taking any bad risks, as its debt load seems modest. So the balance sheet looks pretty healthy, to us. When analysing debt levels, the balance sheet is the obvious place to start. But ultimately, every company can contain risks that exist outside of the balance sheet. These risks can be hard to spot.
