Howard Marks put it nicely when he said that, rather than worrying about share price volatility, 'The possibility of permanent loss is the risk I worry about... and every practical investor I know worries about.' When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. As with many other companies Singapore Land Group Limited (SGX:U06) makes use of debt. But the more important question is: how much risk is that debt creating?
When Is Debt Dangerous?
Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. If things get really bad, the lenders can take control of the business. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. Having said that, the most common situation is where a company manages its debt reasonably well - and to its own advantage. How Much Debt Does Singapore Land Group Carry?
As you can see below, Singapore Land Group had S$429.1m of debt at December 2022, down from S$548.8m a year prior. However, it also had S$184.7m in cash, and so its net debt is S$244.4m.
A Look At Singapore Land Group's Liabilities
We can see from the most recent balance sheet that Singapore Land Group had liabilities of S$235.6m falling due within a year, and liabilities of S$595.4m due beyond that. Offsetting these obligations, it had cash of S$184.7m as well as receivables valued at S$69.9m due within 12 months. So its liabilities total S$576.4m more than the combination of its cash and short-term receivables.
Given Singapore Land Group has a market capitalization of S$3.04b, it's hard to believe these liabilities pose much threat. But there are sufficient liabilities that we would certainly recommend shareholders continue to monitor the balance sheet, going forward.
We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.
Singapore Land Group has net debt of just 0.84 times EBITDA, suggesting it could ramp leverage without breaking a sweat. But the really cool thing is that it actually managed to receive more interest than it paid, over the last year. So there's no doubt this company can take on debt while staying cool as a cucumber. Also positive, Singapore Land Group grew its EBIT by 25% in the last year, and that should make it easier to pay down debt, going forward. But our final consideration is also important, because a company cannot pay debt with paper profits; it needs cold hard cash. So we always check how much of that EBIT is translated into free cash flow. During the last three years, Singapore Land Group generated free cash flow amounting to a very robust 93% of its EBIT, more than we'd expect. That puts it in a very strong position to pay down debt.
Our View
The good news is that Singapore Land Group's demonstrated ability to cover its interest expense with its EBIT delights us like a fluffy puppy does a toddler. And that's just the beginning of the good news since its conversion of EBIT to free cash flow is also very heartening. Considering this range of factors, it seems to us that Singapore Land Group is quite prudent with its debt, and the risks seem well managed. So the balance sheet looks pretty healthy, to us.
