Why Does Debt Bring Risk?
Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. If things get really bad, the lenders can take control of the business. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. As you can see below, Enviro-Hub Holdings had S$46.4m of debt at December 2021, down from S$91.9m a year prior. However, it also had S$16.7m in cash, and so its net debt is S$29.7m.
How Strong Is Enviro-Hub Holdings' Balance Sheet?
The latest balance sheet data shows that Enviro-Hub Holdings had liabilities of S$52.1m due within a year, and liabilities of S$25.4m falling due after that. Offsetting this, it had S$16.7m in cash and S$4.52m in receivables that were due within 12 months. So it has liabilities totalling S$56.3m more than its cash and near-term receivables, combined.
This is a mountain of leverage relative to its market capitalization of S$79.7m. Should its lenders demand that it shore up the balance sheet, shareholders would likely face severe dilution.
In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.
Weak interest cover of 1.3 times and a disturbingly high net debt to EBITDA ratio of 5.4 hit our confidence in Enviro-Hub Holdings like a one-two punch to the gut. The debt burden here is substantial. However, it should be some comfort for shareholders to recall that Enviro-Hub Holdings actually grew its EBIT by a hefty 528%, over the last 12 months. If it can keep walking that path it will be in a position to shed its debt with relative ease. The balance sheet is clearly the area to focus on when you are analysing debt. In contrast, our confidence was undermined by its apparent struggle to cover its interest expense with its EBIT. When we consider all the factors mentioned above, we do feel a bit cautious about Enviro-Hub Holdings's use of debt. While debt does have its upside in higher potential returns, we think shareholders should definitely consider how debt levels might make the stock more risky. There's no doubt that we learn most about debt from the balance sheet. But ultimately, every company can contain risks that exist outside of the balance sheet.
