Advenica (STO:ADVE) Is Carrying A Fair Bit Of Debt

The external fund manager backed by Berkshire Hathaway's Charlie Munger, Li Lu, makes no bones about it when he says 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. We can see that Advenica AB (publ) (STO:ADVE) does use debt in its business. But should shareholders be worried about its use of debt?

Why Does Debt Bring Risk?

Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. If things get really bad, the lenders can take control of the business. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. Of course, debt can be an important tool in businesses, particularly capital heavy businesses. When we think about a company's use of debt, we first look at cash and debt together.

What Is Advenica's Net Debt?

As you can see below, at the end of September 2021, Advenica had kr15.0m of debt, up from kr5.00m a year ago. Click the image for more detail. However, it does have kr7.93m in cash offsetting this, leading to net debt of about kr7.07m.

A Look At Advenica's Liabilities

The latest balance sheet data shows that Advenica had liabilities of kr57.1m due within a year, and liabilities of kr17.8m falling due after that. Offsetting these obligations, it had cash of kr7.93m as well as receivables valued at kr30.8m due within 12 months. So it has liabilities totalling kr36.2m more than its cash and near-term receivables, combined.

Since publicly traded Advenica shares are worth a total of kr480.2m, it seems unlikely that this level of liabilities would be a major threat. However, we do think it is worth keeping an eye on its balance sheet strength, as it may change over time. But either way, Advenica has virtually no net debt, so it's fair to say it does not have a heavy debt load! There's no doubt that we learn most about debt from the balance sheet. But you can't view debt in total isolation; since Advenica will need earnings to service that debt. Over 12 months, Advenica reported revenue of kr83m, which is a gain of 10%, although it did not report any earnings before interest and tax. That rate of growth is a bit slow for our taste, but it takes all types to make a world.

Caveat Emptor

Importantly, Advenica had an earnings before interest and tax (EBIT) loss over the last year. To be specific the EBIT loss came in at kr24m. When we look at that and recall the liabilities on its balance sheet, relative to cash, it seems unwise to us for the company to have any debt. So we think its balance sheet is a little strained, though not beyond repair. Another cause for caution is that is bled kr37m in negative free cash flow over the last twelve months. So in short it's a really risky stock. When analysing debt levels, the balance sheet is the obvious place to start. However, not all investment risk resides within the balance sheet - far from it.
