So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. As with many other companies Brinova Fastigheter AB (publ) (STO:BRIN B) makes use of debt. But the real question is whether this debt is making the company risky.
When Is Debt A Problem?
Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. What Is Brinova Fastigheter's Net Debt?
You can click the graphic below for the historical numbers, but it shows that as of June 2021 Brinova Fastigheter had kr3.92b of debt, an increase on kr2.87b, over one year. However, it does have kr267.7m in cash offsetting this, leading to net debt of about kr3.66b.
How Healthy Is Brinova Fastigheter's Balance Sheet?
According to the last reported balance sheet, Brinova Fastigheter had liabilities of kr1.12b due within 12 months, and liabilities of kr3.21b due beyond 12 months. Offsetting this, it had kr267.7m in cash and kr33.6m in receivables that were due within 12 months. So its liabilities total kr4.02b more than the combination of its cash and short-term receivables.
This deficit is considerable relative to its market capitalization of kr4.05b, so it does suggest shareholders should keep an eye on Brinova Fastigheter's use of debt. This suggests shareholders would be heavily diluted if the company needed to shore up its balance sheet in a hurry.
We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).
With a net debt to EBITDA ratio of 18.0, it's fair to say Brinova Fastigheter does have a significant amount of debt. However, its interest coverage of 6.7 is reasonably strong, which is a good sign. This free cash flow puts the company in a good position to pay down debt, when appropriate.
Our View
Brinova Fastigheter's net debt to EBITDA was a real negative on this analysis, although the other factors we considered cast it in a significantly better light. In particular, its conversion of EBIT to free cash flow was re-invigorating. We think that Brinova Fastigheter's debt does make it a bit risky, after considering the aforementioned data points together. That's not necessarily a bad thing, since leverage can boost returns on equity, but it is something to be aware of. There's no doubt that we learn most about debt from the balance sheet.
