Warren Buffett famously said, 'Volatility is far from synonymous with risk.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. Importantly, Brinova Fastigheter AB (publ) (STO:BRIN B) does carry debt. But should shareholders be worried about its use of debt?
When Is Debt Dangerous?
Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. What Is Brinova Fastigheter's Net Debt?
As you can see below, at the end of December 2022, Brinova Fastigheter had kr5.13b of debt, up from kr4.49b a year ago. Click the image for more detail. However, it also had kr173.7m in cash, and so its net debt is kr4.95b.
How Healthy Is Brinova Fastigheter's Balance Sheet?
Zooming in on the latest balance sheet data, we can see that Brinova Fastigheter had liabilities of kr1.24b due within 12 months and liabilities of kr4.48b due beyond that. Offsetting these obligations, it had cash of kr173.7m as well as receivables valued at kr42.3m due within 12 months. So its liabilities total kr5.51b more than the combination of its cash and short-term receivables.
The deficiency here weighs heavily on the kr1.91b company itself, as if a child were struggling under the weight of an enormous back-pack full of books, his sports gear, and a trumpet. So we definitely think shareholders need to watch this one closely. At the end of the day, Brinova Fastigheter would probably need a major re-capitalization if its creditors were to demand repayment.
We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).
As it happens Brinova Fastigheter has a fairly concerning net debt to EBITDA ratio of 18.7 but very strong interest coverage of 1k. So either it has access to very cheap long term debt or that interest expense is going to grow! If Brinova Fastigheter can keep growing EBIT at last year's rate of 14% over the last year, then it will find its debt load easier to manage. There's no doubt that we learn most about debt from the balance sheet. But it is Brinova Fastigheter's earnings that will influence how the balance sheet holds up in the future. Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. So the logical step is to look at the proportion of that EBIT that is matched by actual free cash flow. During the last three years, Brinova Fastigheter produced sturdy free cash flow equating to 74% of its EBIT, about what we'd expect. This cold hard cash means it can reduce its debt when it wants to.
Our View
While Brinova Fastigheter's level of total liabilities has us nervous. To wit both its interest cover and conversion of EBIT to free cash flow were encouraging signs. Taking the abovementioned factors together we do think Brinova Fastigheter's debt poses some risks to the business. So while that leverage does boost returns on equity, we wouldn't really want to see it increase from here. When analysing debt levels, the balance sheet is the obvious place to start. But ultimately, every company can contain risks that exist outside of the balance sheet. These risks can be hard to spot.
