Ework Group's (STO:EWRK) Shareholders Have More To Worry About Than Only Soft Earnings

The market wasn't impressed with the soft earnings from Ework Group AB (publ) (STO:EWRK) recently. We did some further digging and think they have a few more reasons to be concerned beyond the statutory profit.

A Closer Look At Ework Group's Earnings

One key financial ratio used to measure how well a company converts its profit to free cash flow (FCF) is the accrual ratio. In plain english, this ratio subtracts FCF from net profit, and divides that number by the company's average operating assets over that period. The ratio shows us how much a company's profit exceeds its FCF.

Therefore, it's actually considered a good thing when a company has a negative accrual ratio, but a bad thing if its accrual ratio is positive. While having an accrual ratio above zero is of little concern, we do think it's worth noting when a company has a relatively high accrual ratio. That's because some academic studies have suggested that high accruals ratios tend to lead to lower profit or less profit growth.

Over the twelve months to March 2024, Ework Group recorded an accrual ratio of 0.31. Therefore, we know that it's free cashflow was significantly lower than its statutory profit, raising questions about how useful that profit figure really is. In the last twelve months it actually had negative free cash flow, with an outflow of kr1.5m despite its profit of kr124.8m, mentioned above. It's worth noting that Ework Group generated positive FCF of kr95m a year ago, so at least they've done it in the past.

Because of this, we think that it may be that Ework Group's statutory profits are better than its underlying earnings power.
