Does The Market Have A Low Tolerance For Almarai Company's (TADAWUL:2280) Mixed Fundamentals?
Almarai (TADAWUL:2280) has had a rough month with its share price down 2.1%. It is possible that the markets have ignored the company's differing financials and decided to lean-in to the negative sentiment. Fundamentals usually dictate market outcomes so it makes sense to study the company's financials. Particularly, we will be paying attention to Almarai's ROE today.
ROE or return on equity is a useful tool to assess how effectively a company can generate returns on the investment it received from its shareholders. In short, ROE shows the profit each dollar generates with respect to its shareholder investments.
How Is ROE Calculated?
The formula for ROE is:
Return on Equity = Net Profit (from continuing operations) ÷ Shareholders' Equity
So, based on the above formula, the ROE for Almarai is:
12% = ر.س2.3b ÷ ر.س19b (Based on the trailing twelve months to December 2024).
The 'return' is the amount earned after tax over the last twelve months. One way to conceptualize this is that for each SAR1 of shareholders' capital it has, the company made SAR0.12 in profit.

What Is The Relationship Between ROE And Earnings Growth?
We have already established that ROE serves as an efficient profit-generating gauge for a company's future earnings. We now need to evaluate how much profit the company reinvests or "retains" for future growth which then gives us an idea about the growth potential of the company. Assuming all else is equal, companies that have both a higher return on equity and higher profit retention are usually the ones that have a higher growth rate when compared to companies that don't have the same features.
Almarai's Earnings Growth And 12% ROE
It is hard to argue that Almarai's ROE is much good in and of itself. Not just that, even compared to the industry average of 20%, the company's ROE is entirely unremarkable. Thus, the low net income growth of 3.9% seen by Almarai over the past five years could probably be the result of it having a lower ROE.
Next, on comparing with the industry net income growth, we found that Almarai's reported growth was lower than the industry growth of 17% over the last few years, which is not something we like to see.
Earnings growth is a huge factor in stock valuation. The investor should try to establish if the expected growth or decline in earnings, whichever the case may be, is priced in. Doing so will help them establish if the stock's future looks promising or ominous. Is 2280 fairly valued? This infographic on the company's intrinsic value has everything you need to know.
Is Almarai Using Its Retained Earnings Effectively?
While Almarai has a decent three-year median payout ratio of 49% (or a retention ratio of 51%), it has seen very little growth in earnings. So there could be some other explanation in that regard. For instance, the company's business may be deteriorating.
Additionally, Almarai has paid dividends over a period of at least ten years, which means that the company's management is determined to pay dividends even if it means little to no earnings growth. Our latest analyst data shows that the future payout ratio of the company over the next three years is expected to be approximately 40%. As a result, Almarai's ROE is not expected to change by much either, which we inferred from the analyst estimate of 14% for future ROE.
Summary
On the whole, we feel that the performance shown by Almarai can be open to many interpretations. While the company does have a high rate of reinvestment, the low ROE means that all that reinvestment is not reaping any benefit to its investors, and moreover, its having a negative impact on the earnings growth. With that said, the latest industry analyst forecasts reveal that the company's earnings are expected to accelerate.
