AB Inter RAO Lietuva's (WSE:IRL) Stock Is Going Strong: Have Financials A Role To Play?
Most readers would already be aware that AB Inter RAO Lietuva's (WSE:IRL) stock increased significantly by 17% over the past month. As most would know, fundamentals are what usually guide market price movements over the long-term, so we decided to look at the company's key financial indicators today to determine if they have any role to play in the recent price movement. In this article, we decided to focus on AB Inter RAO Lietuva's ROE.
ROE or return on equity is a useful tool to assess how effectively a company can generate returns on the investment it received from its shareholders. Put another way, it reveals the company's success at turning shareholder investments into profits.

How Is ROE Calculated?
The formula for ROE is:
Return on Equity = Net Profit (from continuing operations) ÷ Shareholders' Equity
So, based on the above formula, the ROE for AB Inter RAO Lietuva is:
55% = €13m ÷ €24m (Based on the trailing twelve months to September 2020).
The 'return' is the profit over the last twelve months. One way to conceptualize this is that for each PLN1 of shareholders' capital it has, the company made PLN0.55 in profit.
What Has ROE Got To Do With Earnings Growth?
Thus far, we have learned that ROE measures how efficiently a company is generating its profits. Based on how much of its profits the company chooses to reinvest or "retain", we are then able to evaluate a company's future ability to generate profits. Assuming all else is equal, companies that have both a higher return on equity and higher profit retention are usually the ones that have a higher growth rate when compared to companies that don't have the same features.
AB Inter RAO Lietuva's Earnings Growth And 55% ROE
To begin with, AB Inter RAO Lietuva has a pretty high ROE which is interesting. Additionally, the company's ROE is higher compared to the industry average of 8.7% which is quite remarkable. Despite this, AB Inter RAO Lietuva's five year net income growth was quite flat over the past five years. Based on this, we feel that there might be other reasons which haven't been discussed so far in this article that could be hampering the company's growth. For example, it could be that the company has a high payout ratio or the business has allocated capital poorly, for instance.
As a next step, we compared AB Inter RAO Lietuva's net income growth with the industry and found that the company has a similar growth figure when compared with the industry average growth rate of 0.8% in the same period.
The basis for attaching value to a company is, to a great extent, tied to its earnings growth. What investors need to determine next is if the expected earnings growth, or the lack of it, is already built into the share price. By doing so, they will have an idea if the stock is headed into clear blue waters or if swampy waters await. Is AB Inter RAO Lietuva fairly valued compared to other companies? These 3 valuation measures might help you decide.
Is AB Inter RAO Lietuva Making Efficient Use Of Its Profits?
AB Inter RAO Lietuva has a high three-year median payout ratio of 80% (or a retention ratio of 20%), meaning that the company is paying most of its profits as dividends to its shareholders. This does go some way in explaining why there's been no growth in its earnings.
Additionally, AB Inter RAO Lietuva has paid dividends over a period of eight years, which means that the company's management is determined to pay dividends even if it means little to no earnings growth.
Conclusion
On the whole, we do feel that AB Inter RAO Lietuva has some positive attributes. Its earnings have grown respectably as we saw earlier, which was likely due to the company reinvesting its earnings at a pretty high rate of return. However, given the high ROE, we do think that the company is reinvesting a small portion of its profits. This could likely be preventing the company from growing to its full extent. So far, we've only made a quick discussion around the company's earnings growth.
