Some say volatility, rather than debt, is the best way to think about risk as an investor, but Warren Buffett famously said that 'Volatility is far from synonymous with risk.' When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. We note that Larq S.A. (WSE:LRQ) does have debt on its balance sheet. But the real question is whether this debt is making the company risky.
When Is Debt A Problem?
Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. The first step when considering a company's debt levels is to consider its cash and debt together.

What Is Larq's Net Debt?
The image below, which you can click on for greater detail, shows that Larq had debt of zł6.89m at the end of September 2020, a reduction from zł7.98m over a year. On the flip side, it has zł465.8k in cash leading to net debt of about zł6.42m.
A Look At Larq's Liabilities
We can see from the most recent balance sheet that Larq had liabilities of zł8.21m falling due within a year, and liabilities of zł379.7k due beyond that. Offsetting this, it had zł465.8k in cash and zł845.4k in receivables that were due within 12 months. So it has liabilities totalling zł7.27m more than its cash and near-term receivables, combined.
While this might seem like a lot, it is not so bad since Larq has a market capitalization of zł17.4m, and so it could probably strengthen its balance sheet by raising capital if it needed to. However, it is still worthwhile taking a close look at its ability to pay off debt. The balance sheet is clearly the area to focus on when you are analysing debt. But you can't view debt in total isolation; since Larq will need earnings to service that debt. It seems likely shareholders hope that Larq can significantly advance the business plan before too long, because it doesn't have any significant revenue at the moment.
Caveat Emptor
Not only did Larq's revenue slip over the last twelve months, but it also produced negative earnings before interest and tax (EBIT). Indeed, it lost a very considerable zł2.4m at the EBIT level. Considering that alongside the liabilities mentioned above does not give us much confidence that company should be using so much debt. So we think its balance sheet is a little strained, though not beyond repair. Another cause for caution is that is bled zł1.5m in negative free cash flow over the last twelve months. So suffice it to say we consider the stock very risky. There's no doubt that we learn most about debt from the balance sheet.
