Legendary fund manager Li Lu (who Charlie Munger backed) once said, 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. We note that Grodno Spólka Akcyjna (WSE:GRN) does have debt on its balance sheet. But the real question is whether this debt is making the company risky.
When Is Debt A Problem?
Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. The image below, which you can click on for greater detail, shows that at December 2020 Grodno Spólka Akcyjna had debt of zł70.3m, up from zł57.8m in one year. However, it does have zł2.62m in cash offsetting this, leading to net debt of about zł67.7m.
How Strong Is Grodno Spólka Akcyjna's Balance Sheet?
The latest balance sheet data shows that Grodno Spólka Akcyjna had liabilities of zł178.0m due within a year, and liabilities of zł35.2m falling due after that. Offsetting these obligations, it had cash of zł2.62m as well as receivables valued at zł103.2m due within 12 months. So its liabilities total zł107.4m more than the combination of its cash and short-term receivables.
While this might seem like a lot, it is not so bad since Grodno Spólka Akcyjna has a market capitalization of zł215.3m, and so it could probably strengthen its balance sheet by raising capital if it needed to. But it's clear that we should definitely closely examine whether it can manage its debt without dilution.

But its interest cover tells a very different story, and suggests some resilience. Looking at all the angles mentioned above, it does seem to us that Grodno Spólka Akcyjna is a somewhat risky investment as a result of its debt. Not all risk is bad, as it can boost share price returns if it pays off, but this debt risk is worth keeping in mind. There's no doubt that we learn most about debt from the balance sheet.
