ContextVision's (OB:CONTX) Soft Earnings Are Actually Better Than They Appear

A Closer Look At ContextVision's Earnings
One key financial ratio used to measure how well a company converts its profit to free cash flow (FCF) is the accrual ratio. To get the accrual ratio we first subtract FCF from profit for a period, and then divide that number by the average operating assets for the period. You could think of the accrual ratio from cashflow as the 'non-FCF profit ratio'.
That means a negative accrual ratio is a good thing, because it shows that the company is bringing in more free cash flow than its profit would suggest. That is not intended to imply we should worry about a positive accrual ratio, but it's worth noting where the accrual ratio is rather high. That's because some academic studies have suggested that high accruals ratios tend to lead to lower profit or less profit growth.
Over the twelve months to December 2023, ContextVision recorded an accrual ratio of -0.51. Therefore, its statutory earnings were very significantly less than its free cashflow. In fact, it had free cash flow of kr44m in the last year, which was a lot more than its statutory profit of kr32.7m. ContextVision's free cash flow improved over the last year, which is generally good to see.

Our Take On ContextVision's Profit Performance
As we discussed above, ContextVision's accrual ratio indicates strong conversion of profit to free cash flow, which is a positive for the company. Based on this observation, we consider it possible that ContextVision's statutory profit actually understates its earnings potential! Unfortunately, though, its earnings per share actually fell back over the last year. Of course, we've only just scratched the surface when it comes to analysing its earnings; one could also consider margins, forecast growth, and return on investment, among other factors. With this in mind, we wouldn't consider investing in a stock unless we had a thorough understanding of the risks.
