Iskandar Waterfront City Berhad (KLSE:IWCITY) Has A Somewhat Strained Balance Sheet
The external fund manager backed by Berkshire Hathaway's Charlie Munger, Li Lu, makes no bones about it when he says 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. We note that Iskandar Waterfront City Berhad (KLSE:IWCITY) does have debt on its balance sheet. But the more important question is: how much risk is that debt creating?
When Is Debt Dangerous?
Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. Of course, the upside of debt is that it often represents cheap capital, especially when it replaces dilution in a company with the ability to reinvest at high rates of return. What Is Iskandar Waterfront City Berhad's Net Debt?
The image below, which you can click on for greater detail, shows that Iskandar Waterfront City Berhad had debt of RM195.1m at the end of September 2020, a reduction from RM266.8m over a year. However, it does have RM48.6m in cash offsetting this, leading to net debt of about RM146.5m.
A Look At Iskandar Waterfront City Berhad's Liabilities
According to the last reported balance sheet, Iskandar Waterfront City Berhad had liabilities of RM655.8m due within 12 months, and liabilities of RM142.5m due beyond 12 months. Offsetting this, it had RM48.6m in cash and RM187.7m in receivables that were due within 12 months. So its liabilities total RM562.0m more than the combination of its cash and short-term receivables.
When you consider that this deficiency exceeds the company's RM422.9m market capitalization, you might well be inclined to review the balance sheet intently. In the scenario where the company had to clean up its balance sheet quickly, it seems likely shareholders would suffer extensive dilution.
In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.
While Iskandar Waterfront City Berhad's debt to EBITDA ratio (4.0) suggests that it uses some debt, its interest cover is very weak, at 1.7, suggesting high leverage. So shareholders should probably be aware that interest expenses appear to have really impacted the business lately. The good news is that Iskandar Waterfront City Berhad grew its EBIT a smooth 94% over the last twelve months. Like the milk of human kindness that sort of growth increases resilience, making the company more capable of managing debt. There's no doubt that we learn most about debt from the balance sheet. But you can't view debt in total isolation; since Iskandar Waterfront City Berhad will need earnings to service that debt. Our View
On the face of it, Iskandar Waterfront City Berhad's interest cover left us tentative about the stock, and its conversion of EBIT to free cash flow was no more enticing than the one empty restaurant on the busiest night of the year. But at least it's pretty decent at growing its EBIT; that's encouraging. Overall, it seems to us that Iskandar Waterfront City Berhad's balance sheet is really quite a risk to the business. For this reason we're pretty cautious about the stock, and we think shareholders should keep a close eye on its liquidity. Above most other metrics, we think its important to track how fast earnings per share is growing, if at all.
