We Think IOI Properties Group Berhad (KLSE:IOIPG) Is Taking Some Risk With Its Debt

When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. As with many other companies IOI Properties Group Berhad (KLSE:IOIPG) makes use of debt. But the more important question is: how much risk is that debt creating?

Why Does Debt Bring Risk?

Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. The chart below, which you can click on for greater detail, shows that IOI Properties Group Berhad had RM11.1b in debt in September 2021; about the same as the year before. However, because it has a cash reserve of RM1.72b, its net debt is less, at about RM9.40b.

How Strong Is IOI Properties Group Berhad's Balance Sheet?

According to the last reported balance sheet, IOI Properties Group Berhad had liabilities of RM2.31b due within 12 months, and liabilities of RM11.4b due beyond 12 months. On the other hand, it had cash of RM1.72b and RM534.9m worth of receivables due within a year. So its liabilities outweigh the sum of its cash and (near-term) receivables by RM11.5b.

The deficiency here weighs heavily on the RM5.89b company itself, as if a child were struggling under the weight of an enormous back-pack full of books, his sports gear, and a trumpet. So we definitely think shareholders need to watch this one closely. At the end of the day, IOI Properties Group Berhad would probably need a major re-capitalization if its creditors were to demand repayment.

We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.

Strangely IOI Properties Group Berhad has a sky high EBITDA ratio of 14.0, implying high debt, but a strong interest coverage of 1k. So either it has access to very cheap long term debt or that interest expense is going to grow! Shareholders should be aware that IOI Properties Group Berhad's EBIT was down 29% last year. That puts it in a very strong position to pay down debt.

Our View

To be frank both IOI Properties Group Berhad's EBIT growth rate and its track record of staying on top of its total liabilities make us rather uncomfortable with its debt levels. But on the bright side, its interest cover is a good sign, and makes us more optimistic. Overall, it seems to us that IOI Properties Group Berhad's balance sheet is really quite a risk to the business. For this reason we're pretty cautious about the stock, and we think shareholders should keep a close eye on its liquidity. The balance sheet is clearly the area to focus on when you are analysing debt. But ultimately, every company can contain risks that exist outside of the balance sheet.
