Is Dialog Group Berhad (KLSE:DIALOG) A Risky Investment?

We can see that Dialog Group Berhad (KLSE:DIALOG) does use debt in its business. But is this debt a concern to shareholders?

Why Does Debt Bring Risk?

Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. If things get really bad, the lenders can take control of the business. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. The chart below, which you can click on for greater detail, shows that Dialog Group Berhad had RM1.96b in debt in September 2021; about the same as the year before. However, it also had RM1.47b in cash, and so its net debt is RM495.4m.

How Strong Is Dialog Group Berhad's Balance Sheet?

According to the last reported balance sheet, Dialog Group Berhad had liabilities of RM1.17b due within 12 months, and liabilities of RM1.62b due beyond 12 months. Offsetting these obligations, it had cash of RM1.47b as well as receivables valued at RM704.1m due within 12 months. So it has liabilities totalling RM622.8m more than its cash and near-term receivables, combined.

Given Dialog Group Berhad has a market capitalization of RM14.3b, it's hard to believe these liabilities pose much threat. But there are sufficient liabilities that we would certainly recommend shareholders continue to monitor the balance sheet, going forward.

We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.

Dialog Group Berhad's net debt is only 0.83 times its EBITDA. And its EBIT covers its interest expense a whopping 17.9 times over. So you could argue it is no more threatened by its debt than an elephant is by a mouse. The modesty of its debt load may become crucial for Dialog Group Berhad if management cannot prevent a repeat of the 26% cut to EBIT over the last year. Falling earnings (if the trend continues) could eventually make even modest debt quite risky. The balance sheet is clearly the area to focus on when you are analysing debt. But it is future earnings, more than anything, that will determine Dialog Group Berhad's ability to maintain a healthy balance sheet going forward. Finally, a company can only pay off debt with cold hard cash, not accounting profits. So the logical step is to look at the proportion of that EBIT that is matched by actual free cash flow. During the last three years, Dialog Group Berhad burned a lot of cash. While that may be a result of expenditure for growth, it does make the debt far more risky.

Our View

Dialog Group Berhad's EBIT growth rate and conversion of EBIT to free cash flow definitely weigh on it, in our esteem. But its interest cover tells a very different story, and suggests some resilience. Taking the abovementioned factors together we do think Dialog Group Berhad's debt poses some risks to the business. While that debt can boost returns, we think the company has enough leverage now. Above most other metrics, we think its important to track how fast earnings per share is growing, if at all.
