The external fund manager backed by Berkshire Hathaway's Charlie Munger, Li Lu, makes no bones about it when he says 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. We note that SeA Mechanics Co., Ltd (KOSDAQ:396300) does have debt on its balance sheet. But the more important question is: how much risk is that debt creating?

When Is Debt Dangerous?

Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. The image below, which you can click on for greater detail, shows that at September 2024 SeA Mechanics had debt of ₩46.6b, up from ₩18.2b in one year. However, it does have ₩39.9b in cash offsetting this, leading to net debt of about ₩6.61b.

How Strong Is SeA Mechanics' Balance Sheet?

The latest balance sheet data shows that SeA Mechanics had liabilities of ₩61.4b due within a year, and liabilities of ₩832.9m falling due after that. On the other hand, it had cash of ₩39.9b and ₩11.9b worth of receivables due within a year. So its liabilities total ₩10.4b more than the combination of its cash and short-term receivables.

Since publicly traded SeA Mechanics shares are worth a total of ₩68.5b, it seems unlikely that this level of liabilities would be a major threat. But there are sufficient liabilities that we would certainly recommend shareholders continue to monitor the balance sheet, going forward.

When we consider all the factors discussed, it seems to us that SeA Mechanics is taking some risks with its use of debt. While that debt can boost returns, we think the company has enough leverage now. The balance sheet is clearly the area to focus on when you are analysing debt.
