Broadly speaking, profitable businesses are less risky than unprofitable ones. However, sometimes companies receive a one-off boost (or reduction) to their profit, and it's not always clear whether statutory profits are a good guide, going forward. In this article, we'll look at how useful this year's statutory profit is, when analysing ESTsoft (KOSDAQ:047560).

While ESTsoft was able to generate revenue of ₩77.4b in the last twelve months, we think its profit result of ₩2.26b was more important. The good news is that the company managed to grow its revenue over the last three years, and also move from loss-making to profitable.

Importantly, statutory profits are not always the best tool for understanding a company's true earnings power, so it's well worth examining profits in a little more detail. As a result, we think it's well worth considering what ESTsoft's cashflow (when compared to its earnings) can tell us about the nature of its statutory profit. Zooming In On ESTsoft's Earnings

One key financial ratio used to measure how well a company converts its profit to free cash flow (FCF) is the accrual ratio. In plain english, this ratio subtracts FCF from net profit, and divides that number by the company's average operating assets over that period. You could think of the accrual ratio from cashflow as the 'non-FCF profit ratio'.

That means a negative accrual ratio is a good thing, because it shows that the company is bringing in more free cash flow than its profit would suggest. While having an accrual ratio above zero is of little concern, we do think it's worth noting when a company has a relatively high accrual ratio. To quote a 2014 paper by Lewellen and Resutek, "firms with higher accruals tend to be less profitable in the future".

Over the twelve months to September 2020, ESTsoft recorded an accrual ratio of -0.10. That implies it has good cash conversion, and implies that its free cash flow solidly exceeded its profit last year. In fact, it had free cash flow of ₩6.4b in the last year, which was a lot more than its statutory profit of ₩2.26b. ESTsoft's free cash flow improved over the last year, which is generally good to see.

Our Take On ESTsoft's Profit Performance

ESTsoft's accrual ratio is solid, and indicates strong free cash flow, as we discussed, above. Because of this, we think ESTsoft's earnings potential is at least as good as it seems, and maybe even better! And one can definitely find a positive in the fact that it made a profit this year, despite losing money last year. The goal of this article has been to assess how well we can rely on the statutory earnings to reflect the company's potential, but there is plenty more to consider.
