The external fund manager backed by Berkshire Hathaway's Charlie Munger, Li Lu, makes no bones about it when he says 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. We can see that Xi S&D Inc. (KRX:317400) does use debt in its business. But the real question is whether this debt is making the company risky.
When Is Debt Dangerous?
Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. What Is Xi S&D's Debt?
The image below, which you can click on for greater detail, shows that Xi S&D had debt of ₩133.5b at the end of March 2024, a reduction from ₩294.2b over a year. However, its balance sheet shows it holds ₩470.4b in cash, so it actually has ₩336.9b net cash.
How Healthy Is Xi S&D's Balance Sheet?
We can see from the most recent balance sheet that Xi S&D had liabilities of ₩508.5b falling due within a year, and liabilities of ₩223.8b due beyond that. Offsetting these obligations, it had cash of ₩470.4b as well as receivables valued at ₩388.3b due within 12 months. So it can boast ₩126.3b more liquid assets than total liabilities.
This excess liquidity is a great indication that Xi S&D's balance sheet is almost as strong as Fort Knox. On this view, lenders should feel as safe as the beloved of a black-belt karate master. Succinctly put, Xi S&D boasts net cash, so it's fair to say it does not have a heavy debt load!
It is just as well that Xi S&D's load is not too heavy, because its EBIT was down 65% over the last year. When it comes to paying off debt, falling earnings are no more useful than sugary sodas are for your health. There's no doubt that we learn most about debt from the balance sheet. But it is future earnings, more than anything, that will determine Xi S&D's ability to maintain a healthy balance sheet going forward. Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. Xi S&D may have net cash on the balance sheet, but it is still interesting to look at how well the business converts its earnings before interest and tax (EBIT) to free cash flow, because that will influence both its need for, and its capacity to manage debt. Over the most recent three years, Xi S&D recorded free cash flow worth 77% of its EBIT, which is around normal, given free cash flow excludes interest and tax. This free cash flow puts the company in a good position to pay down debt, when appropriate.
Summing Up
While we empathize with investors who find debt concerning, you should keep in mind that Xi S&D has net cash of ₩336.9b, as well as more liquid assets than liabilities. The cherry on top was that in converted 77% of that EBIT to free cash flow, bringing in ₩150b. So is Xi S&D's debt a risk? It doesn't seem so to us.
