Some Investors May Be Willing To Look Past PharmGen Science's (KRX:004720) Soft Earnings
Shareholders appeared unconcerned with PharmGen Science, Inc.'s (KRX:004720) lackluster earnings report last week. We did some digging, and we believe the earnings are stronger than they seem.
How Do Unusual Items Influence Profit?
Importantly, our data indicates that PharmGen Science's profit was reduced by ₩3.1b, due to unusual items, over the last year. While deductions due to unusual items are disappointing in the first instance, there is a silver lining. When we analysed the vast majority of listed companies worldwide, we found that significant unusual items are often not repeated. And, after all, that's exactly what the accounting terminology implies. If PharmGen Science doesn't see those unusual expenses repeat, then all else being equal we'd expect its profit to increase over the coming year.

An Unusual Tax Situation
Having already discussed the impact of the unusual items, we should also note that PharmGen Science received a tax benefit of ₩1.8b. This is of course a bit out of the ordinary, given it is more common for companies to be paying tax than receiving tax benefits! Of course, prima facie it's great to receive a tax benefit. However, our data indicates that tax benefits can temporarily boost statutory profit in the year it is booked, but subsequently profit may fall back. Assuming the tax benefit is not repeated every year, we could see its profitability drop noticeably, all else being equal. While we think it's good that the company has booked a tax benefit, it does mean that there's every chance the statutory profit will come in a lot higher than it would be if the income was adjusted for one-off factors.
Our Take On PharmGen Science's Profit Performance
In the last year PharmGen Science received a tax benefit, which boosted its profit in a way that might not be much more sustainable than turning prime farmland into gas fields. But on the other hand, it also saw an unusual item depress its profit. Considering the aforementioned, we think that PharmGen Science's profits are probably a reasonable reflection of its underlying profitability; although we'd be confident in that conclusion if we saw a cleaner set of results. So while earnings quality is important, it's equally important to consider the risks facing PharmGen Science at this point in time.
