HANDOK (KRX:002390) Has A Somewhat Strained Balance Sheet

So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. We note that HANDOK Inc. (KRX:002390) does have debt on its balance sheet. But should shareholders be worried about its use of debt?

When Is Debt A Problem?

Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. If things get really bad, the lenders can take control of the business. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. Of course, debt can be an important tool in businesses, particularly capital heavy businesses. When we think about a company's use of debt, we first look at cash and debt together.

What Is HANDOK's Debt?

As you can see below, at the end of September 2020, HANDOK had ₩230.3b of debt, up from ₩206.3b a year ago. Click the image for more detail. However, it also had ₩34.4b in cash, and so its net debt is ₩195.9b.

How Strong Is HANDOK's Balance Sheet?

We can see from the most recent balance sheet that HANDOK had liabilities of ₩234.2b falling due within a year, and liabilities of ₩212.1b due beyond that. On the other hand, it had cash of ₩34.4b and ₩171.2b worth of receivables due within a year. So its liabilities total ₩240.7b more than the combination of its cash and short-term receivables.

This deficit isn't so bad because HANDOK is worth ₩441.1b, and thus could probably raise enough capital to shore up its balance sheet, if the need arose. However, it is still worthwhile taking a close look at its ability to pay off debt.

In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.

HANDOK has a debt to EBITDA ratio of 3.6 and its EBIT covered its interest expense 5.1 times. Taken together this implies that, while we wouldn't want to see debt levels rise, we think it can handle its current leverage. Importantly, HANDOK grew its EBIT by 33% over the last twelve months, and that growth will make it easier to handle its debt. When analysing debt levels, the balance sheet is the obvious place to start. But you can't view debt in total isolation; since HANDOK will need earnings to service that debt. Finally, a business needs free cash flow to pay off debt; accounting profits just don't cut it. So it's worth checking how much of that EBIT is backed by free cash flow. Over the last three years, HANDOK saw substantial negative free cash flow, in total. While that may be a result of expenditure for growth, it does make the debt far more risky.

Our View

HANDOK's conversion of EBIT to free cash flow and net debt to EBITDA definitely weigh on it, in our esteem. But its EBIT growth rate tells a very different story, and suggests some resilience. When we consider all the factors discussed, it seems to us that HANDOK is taking some risks with its use of debt. So while that leverage does boost returns on equity, we wouldn't really want to see it increase from here. When analysing debt levels, the balance sheet is the obvious place to start.
