These 4 Measures Indicate That KT&G (KRX:033780) Is Using Debt Reasonably Well
Warren Buffett famously said, 'Volatility is far from synonymous with risk.' When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. We note that KT&G Corporation (KRX:033780) does have debt on its balance sheet. But should shareholders be worried about its use of debt?
Why Does Debt Bring Risk?
Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. If things get really bad, the lenders can take control of the business. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. The first thing to do when considering how much debt a business uses is to look at its cash and debt together.
How Much Debt Does KT&G Carry?
You can click the graphic below for the historical numbers, but it shows that as of December 2024 KT&G had ₩1.47t of debt, an increase on ₩558.9b, over one year. However, its balance sheet shows it holds ₩1.84t in cash, so it actually has ₩370.8b net cash.
How Healthy Is KT&G's Balance Sheet?
Zooming in on the latest balance sheet data, we can see that KT&G had liabilities of ₩3.14t due within 12 months and liabilities of ₩1.42t due beyond that. Offsetting this, it had ₩1.84t in cash and ₩1.89t in receivables that were due within 12 months. So its liabilities total ₩835.7b more than the combination of its cash and short-term receivables.
Since publicly traded KT&G shares are worth a total of ₩11t, it seems unlikely that this level of liabilities would be a major threat. Having said that, it's clear that we should continue to monitor its balance sheet, lest it change for the worse. Despite its noteworthy liabilities, KT&G boasts net cash, so it's fair to say it does not have a heavy debt load!
Check out our latest analysis for KT&G
While KT&G doesn't seem to have gained much on the EBIT line, at least earnings remain stable for now. There's no doubt that we learn most about debt from the balance sheet. But it is future earnings, more than anything, that will determine KT&G's ability to maintain a healthy balance sheet going forward. So if you're focused on the future you can check out this free report showing analyst profit forecasts.
But our final consideration is also important, because a company cannot pay debt with paper profits; it needs cold hard cash. While KT&G has net cash on its balance sheet, it's still worth taking a look at its ability to convert earnings before interest and tax (EBIT) to free cash flow, to help us understand how quickly it is building (or eroding) that cash balance. In the last three years, KT&G's free cash flow amounted to 36% of its EBIT, less than we'd expect. That's not great, when it comes to paying down debt.
Summing Up
While it is always sensible to look at a company's total liabilities, it is very reassuring that KT&G has ₩370.8b in net cash. So we don't have any problem with KT&G's use of debt. When analysing debt levels, the balance sheet is the obvious place to start. But ultimately, every company can contain risks that exist outside of the balance sheet.
