So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. We can see that ENPLUS Co., Ltd. (KRX:074610) does use debt in its business. But the more important question is: how much risk is that debt creating?
What Risk Does Debt Bring?
Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. What Is ENPLUS's Debt?
The image below, which you can click on for greater detail, shows that at September 2024 ENPLUS had debt of ₩53.9b, up from ₩11.3b in one year. However, it does have ₩3.14b in cash offsetting this, leading to net debt of about ₩50.7b.
How Healthy Is ENPLUS' Balance Sheet?
According to the last reported balance sheet, ENPLUS had liabilities of ₩86.1b due within 12 months, and liabilities of ₩7.17b due beyond 12 months. Offsetting these obligations, it had cash of ₩3.14b as well as receivables valued at ₩8.25b due within 12 months. So its liabilities total ₩81.9b more than the combination of its cash and short-term receivables.
Given this deficit is actually higher than the company's market capitalization of ₩81.1b, we think shareholders really should watch ENPLUS's debt levels, like a parent watching their child ride a bike for the first time. In the scenario where the company had to clean up its balance sheet quickly, it seems likely shareholders would suffer extensive dilution. The balance sheet is clearly the area to focus on when you are analysing debt. But you can't view debt in total isolation; since ENPLUS will need earnings to service that debt. Over 12 months, ENPLUS reported revenue of ₩63b, which is a gain of 89%, although it did not report any earnings before interest and tax. With any luck the company will be able to grow its way to profitability.
Caveat Emptor
While we can certainly appreciate ENPLUS's revenue growth, its earnings before interest and tax (EBIT) loss is not ideal. Its EBIT loss was a whopping ₩29b. Considering that alongside the liabilities mentioned above make us nervous about the company. We'd want to see some strong near-term improvements before getting too interested in the stock. Not least because it burned through ₩9.9b in negative free cash flow over the last year. So suffice it to say we consider the stock to be risky. When analysing debt levels, the balance sheet is the obvious place to start. However, not all investment risk resides within the balance sheet - far from it.
