Does AmogreentechLtd (KOSDAQ:125210) Have A Healthy Balance Sheet?
Legendary fund manager Li Lu (who Charlie Munger backed) once said, 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. We note that Amogreentech Co.,Ltd (KOSDAQ:125210) does have debt on its balance sheet. But the more important question is: how much risk is that debt creating?
When Is Debt Dangerous?
Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. If things get really bad, the lenders can take control of the business. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. Having said that, the most common situation is where a company manages its debt reasonably well - and to its own advantage. What Is AmogreentechLtd's Debt?
As you can see below, at the end of September 2020, AmogreentechLtd had ₩36.5b of debt, up from ₩28.5b a year ago. Click the image for more detail. However, it does have ₩23.1b in cash offsetting this, leading to net debt of about ₩13.5b.
How Healthy Is AmogreentechLtd's Balance Sheet?
The latest balance sheet data shows that AmogreentechLtd had liabilities of ₩46.9b due within a year, and liabilities of ₩17.5b falling due after that. On the other hand, it had cash of ₩23.1b and ₩21.8b worth of receivables due within a year. So its liabilities outweigh the sum of its cash and (near-term) receivables by ₩19.5b.
Of course, AmogreentechLtd has a market capitalization of ₩231.8b, so these liabilities are probably manageable. Having said that, it's clear that we should continue to monitor its balance sheet, lest it change for the worse.
We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).
While we wouldn't worry about AmogreentechLtd's net debt to EBITDA ratio of 2.8, we think its super-low interest cover of 0.99 times is a sign of high leverage. In large part that's due to the company's significant depreciation and amortisation charges, which arguably mean its EBITDA is a very generous measure of earnings, and its debt may be more of a burden than it first appears. It seems clear that the cost of borrowing money is negatively impacting returns for shareholders, of late. Worse, AmogreentechLtd's EBIT was down 34% over the last year. If earnings continue to follow that trajectory, paying off that debt load will be harder than convincing us to run a marathon in the rain. The balance sheet is clearly the area to focus on when you are analysing debt. But it is AmogreentechLtd's earnings that will influence how the balance sheet holds up in the future. Finally, a company can only pay off debt with cold hard cash, not accounting profits. So it's worth checking how much of that EBIT is backed by free cash flow. Over the last two years, AmogreentechLtd saw substantial negative free cash flow, in total. While investors are no doubt expecting a reversal of that situation in due course, it clearly does mean its use of debt is more risky.
Our View
To be frank both AmogreentechLtd's conversion of EBIT to free cash flow and its track record of (not) growing its EBIT make us rather uncomfortable with its debt levels. But at least it's pretty decent at staying on top of its total liabilities; that's encouraging. We're quite clear that we consider AmogreentechLtd to be really rather risky, as a result of its balance sheet health. So we're almost as wary of this stock as a hungry kitten is about falling into its owner's fish pond: once bitten, twice shy, as they say. Even though AmogreentechLtd lost money on the bottom line, its positive EBIT suggests the business itself has potential.
