Iljin Power's (KOSDAQ:094820) Attractive Earnings Are Not All Good News For Shareholders
We didn't see Iljin Power Co., Ltd.'s (KOSDAQ:094820) stock surge when it reported robust earnings recently. We think that investors might be worried about the foundations the earnings are built on.
A Closer Look At Iljin Power's Earnings
In high finance, the key ratio used to measure how well a company converts reported profits into free cash flow (FCF) is the accrual ratio (from cashflow). To get the accrual ratio we first subtract FCF from profit for a period, and then divide that number by the average operating assets for the period. This ratio tells us how much of a company's profit is not backed by free cashflow.
As a result, a negative accrual ratio is a positive for the company, and a positive accrual ratio is a negative. While having an accrual ratio above zero is of little concern, we do think it's worth noting when a company has a relatively high accrual ratio. To quote a 2014 paper by Lewellen and Resutek, "firms with higher accruals tend to be less profitable in the future".
Iljin Power has an accrual ratio of 0.83 for the year to December 2024. Statistically speaking, that's a real negative for future earnings. To wit, the company did not generate one whit of free cashflow in that time. Even though it reported a profit of ₩10.4b, a look at free cash flow indicates it actually burnt through ₩87b in the last year. It's worth noting that Iljin Power generated positive FCF of ₩2.9b a year ago, so at least they've done it in the past. Having said that, there is more to the story. We can see that unusual items have impacted its statutory profit, and therefore the accrual ratio.

The Impact Of Unusual Items On Profit
The fact that the company had unusual items boosting profit by ₩3.1b, in the last year, probably goes some way to explain why its accrual ratio was so weak. While it's always nice to have higher profit, a large contribution from unusual items sometimes dampens our enthusiasm.
