Hosiden (TSE:6804) Seems To Use Debt Rather Sparingly
The external fund manager backed by Berkshire Hathaway's Charlie Munger, Li Lu, makes no bones about it when he says 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. We can see that Hosiden Corporation (TSE:6804) does use debt in its business. But should shareholders be worried about its use of debt?
When Is Debt A Problem?
Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. If things get really bad, the lenders can take control of the business. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. What Is Hosiden's Net Debt?

A Look At Hosiden's Liabilities
According to the last reported balance sheet, Hosiden had liabilities of JP¥50.1b due within 12 months, and liabilities of JP¥15.5b due beyond 12 months. On the other hand, it had cash of JP¥70.2b and JP¥35.6b worth of receivables due within a year. So it can boast JP¥40.1b more liquid assets than total liabilities.
This surplus strongly suggests that Hosiden has a rock-solid balance sheet (and the debt is of no concern whatsoever). Having regard to this fact, we think its balance sheet is as strong as an ox. Succinctly put, Hosiden boasts net cash, so it's fair to say it does not have a heavy debt load!

On the other hand, Hosiden saw its EBIT drop by 8.7% in the last twelve months. If earnings continue to decline at that rate the company may have increasing difficulty managing its debt load. The balance sheet is clearly the area to focus on when you are analysing debt. Finally, a business needs free cash flow to pay off debt; accounting profits just don't cut it. Summing Up
While it is always sensible to investigate a company's debt, in this case Hosiden has JP¥58.9b in net cash and a decent-looking balance sheet. The cherry on top was that in converted 86% of that EBIT to free cash flow, bringing in -JP¥5.1b. So we don't think Hosiden's use of debt is risky. The balance sheet is clearly the area to focus on when you are analysing debt. However, not all investment risk resides within the balance sheet - far from it.
