Slowing Rates Of Return At Oki Electric Industry (TSE:6703) Leave Little Room For Excitement
To find a multi-bagger stock, what are the underlying trends we should look for in a business? In a perfect world, we'd like to see a company investing more capital into its business and ideally the returns earned from that capital are also increasing. Basically this means that a company has profitable initiatives that it can continue to reinvest in, which is a trait of a compounding machine. In light of that, when we looked at Oki Electric Industry (TSE:6703) and its ROCE trend, we weren't exactly thrilled.
Understanding Return On Capital Employed (ROCE)
For those who don't know, ROCE is a measure of a company's yearly pre-tax profit (its return), relative to the capital employed in the business. The formula for this calculation on Oki Electric Industry is:
Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)
0.11 = JP¥24b ÷ (JP¥415b - JP¥193b) (Based on the trailing twelve months to September 2024).
Thus, Oki Electric Industry has an ROCE of 11%. That's a relatively normal return on capital, and it's around the 9.3% generated by the Electronic industry.

What Does the ROCE Trend For Oki Electric Industry Tell Us?
Things have been pretty stable at Oki Electric Industry, with its capital employed and returns on that capital staying somewhat the same for the last five years. This tells us the company isn't reinvesting in itself, so it's plausible that it's past the growth phase. So unless we see a substantial change at Oki Electric Industry in terms of ROCE and additional investments being made, we wouldn't hold our breath on it being a multi-bagger.
On a side note, Oki Electric Industry's current liabilities are still rather high at 46% of total assets. This effectively means that suppliers (or short-term creditors) are funding a large portion of the business, so just be aware that this can introduce some elements of risk. While it's not necessarily a bad thing, it can be beneficial if this ratio is lower.
The Bottom Line On Oki Electric Industry's ROCE
In summary, Oki Electric Industry isn't compounding its earnings but is generating stable returns on the same amount of capital employed. And investors appear hesitant that the trends will pick up because the stock has fallen 20% in the last five years. On the whole, we aren't too inspired by the underlying trends and we think there may be better chances of finding a multi-bagger elsewhere.
