We Think You Should Be Aware Of Some Concerning Factors In IDOM's (TSE:7599) Earnings

A Closer Look At IDOM's Earnings
Many investors haven't heard of the accrual ratio from cashflow, but it is actually a useful measure of how well a company's profit is backed up by free cash flow (FCF) during a given period. In plain english, this ratio subtracts FCF from net profit, and divides that number by the company's average operating assets over that period. The ratio shows us how much a company's profit exceeds its FCF.
As a result, a negative accrual ratio is a positive for the company, and a positive accrual ratio is a negative. That is not intended to imply we should worry about a positive accrual ratio, but it's worth noting where the accrual ratio is rather high. To quote a 2014 paper by Lewellen and Resutek, "firms with higher accruals tend to be less profitable in the future".
Over the twelve months to August 2024, IDOM recorded an accrual ratio of 0.32. Unfortunately, that means its free cash flow was a lot less than its statutory profit, which makes us doubt the utility of profit as a guide. Over the last year it actually had negative free cash flow of JP¥19b, in contrast to the aforementioned profit of JP¥13.1b. We saw that FCF was JP¥4.0b a year ago though, so IDOM has at least been able to generate positive FCF in the past.

Our Take On IDOM's Profit Performance
IDOM's accrual ratio for the last twelve months signifies cash conversion is less than ideal, which is a negative when it comes to our view of its earnings. Because of this, we think that it may be that IDOM's statutory profits are better than its underlying earnings power. But the good news is that its EPS growth over the last three years has been very impressive.
