Earnings Troubles May Signal Larger Issues for Flying Garden (TSE:3317) Shareholders
A lackluster earnings announcement from Flying Garden Co., Ltd. (TSE:3317) last week didn't sink the stock price. However, we believe that investors should be aware of some underlying factors which may be of concern.
Examining Cashflow Against Flying Garden's Earnings
One key financial ratio used to measure how well a company converts its profit to free cash flow (FCF) is the accrual ratio. The accrual ratio subtracts the FCF from the profit for a given period, and divides the result by the average operating assets of the company over that time. You could think of the accrual ratio from cashflow as the 'non-FCF profit ratio'.
Therefore, it's actually considered a good thing when a company has a negative accrual ratio, but a bad thing if its accrual ratio is positive. While having an accrual ratio above zero is of little concern, we do think it's worth noting when a company has a relatively high accrual ratio. That's because some academic studies have suggested that high accruals ratios tend to lead to lower profit or less profit growth.
Flying Garden has an accrual ratio of 0.24 for the year to March 2025. Therefore, we know that it's free cashflow was significantly lower than its statutory profit, which is hardly a good thing. Over the last year it actually had negative free cash flow of JP¥9.0m, in contrast to the aforementioned profit of JP¥352.0m. It's worth noting that Flying Garden generated positive FCF of JP¥280m a year ago, so at least they've done it in the past.

Flying Garden didn't convert much of its profit to free cash flow in the last year, which some investors may consider rather suboptimal. Therefore, it seems possible to us that Flying Garden's true underlying earnings power is actually less than its statutory profit. Sadly, its EPS was down over the last twelve months.
