So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. We note that Nac Co., Ltd. (TSE:9788) does have debt on its balance sheet. But should shareholders be worried about its use of debt?
Why Does Debt Bring Risk?
Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. Of course, plenty of companies use debt to fund growth, without any negative consequences. What Is Nac's Debt?
As you can see below, Nac had JP¥6.38b of debt, at March 2024, which is about the same as the year before. You can click the chart for greater detail. However, it does have JP¥8.07b in cash offsetting this, leading to net cash of JP¥1.69b.
A Look At Nac's Liabilities
Zooming in on the latest balance sheet data, we can see that Nac had liabilities of JP¥11.2b due within 12 months and liabilities of JP¥3.67b due beyond that. On the other hand, it had cash of JP¥8.07b and JP¥5.65b worth of receivables due within a year. So it has liabilities totalling JP¥1.18b more than its cash and near-term receivables, combined.
Of course, Nac has a market capitalization of JP¥22.2b, so these liabilities are probably manageable. Having said that, it's clear that we should continue to monitor its balance sheet, lest it change for the worse. Despite its noteworthy liabilities, Nac boasts net cash, so it's fair to say it does not have a heavy debt load!
In fact Nac's saving grace is its low debt levels, because its EBIT has tanked 29% in the last twelve months. But it is Nac's earnings that will influence how the balance sheet holds up in the future. Looking at the most recent three years, Nac recorded free cash flow of 38% of its EBIT, which is weaker than we'd expect. That's not great, when it comes to paying down debt.

While it is always sensible to look at a company's total liabilities, it is very reassuring that Nac has JP¥1.69b in net cash. So we don't have any problem with Nac's use of debt. When analysing debt levels, the balance sheet is the obvious place to start. But ultimately, every company can contain risks that exist outside of the balance sheet.
