Weak Statutory Earnings May Not Tell The Whole Story For DN HoldingsLtd (TSE:7377)
Despite DN Holdings Co.,Ltd.'s (TSE:7377) recent earnings report having lackluster headline numbers, the market responded positively. We think that shareholders might be missing some concerning factors that our analysis found.

Zooming In On DN HoldingsLtd's Earnings
Many investors haven't heard of the accrual ratio from cashflow, but it is actually a useful measure of how well a company's profit is backed up by free cash flow (FCF) during a given period. To get the accrual ratio we first subtract FCF from profit for a period, and then divide that number by the average operating assets for the period. This ratio tells us how much of a company's profit is not backed by free cashflow.
That means a negative accrual ratio is a good thing, because it shows that the company is bringing in more free cash flow than its profit would suggest. While having an accrual ratio above zero is of little concern, we do think it's worth noting when a company has a relatively high accrual ratio. That's because some academic studies have suggested that high accruals ratios tend to lead to lower profit or less profit growth.
For the year to June 2024, DN HoldingsLtd had an accrual ratio of 0.34. Unfortunately, that means its free cash flow was a lot less than its statutory profit, which makes us doubt the utility of profit as a guide. Even though it reported a profit of JP¥1.56b, a look at free cash flow indicates it actually burnt through JP¥2.2b in the last year. We saw that FCF was JP¥293m a year ago though, so DN HoldingsLtd has at least been able to generate positive FCF in the past. Having said that, there is more to the story. The accrual ratio is reflecting the impact of unusual items on statutory profit, at least in part.

The Impact Of Unusual Items On Profit
Given the accrual ratio, it's not overly surprising that DN HoldingsLtd's profit was boosted by unusual items worth JP¥320m in the last twelve months. While we like to see profit increases, we tend to be a little more cautious when unusual items have made a big contribution.
