Yokota Manufacturing Co., Ltd.'s (TYO:6248) Stock Is Going Strong: Have Financials A Role To Play?
Most readers would already be aware that Yokota Manufacturing's (TYO:6248) stock increased significantly by 13% over the past three months. As most would know, fundamentals are what usually guide market price movements over the long-term, so we decided to look at the company's key financial indicators today to determine if they have any role to play in the recent price movement. In this article, we decided to focus on Yokota Manufacturing's ROE.
Return on equity or ROE is an important factor to be considered by a shareholder because it tells them how effectively their capital is being reinvested. In short, ROE shows the profit each dollar generates with respect to its shareholder investments.

How Is ROE Calculated?
ROE can be calculated by using the formula:
Return on Equity = Net Profit (from continuing operations) ÷ Shareholders' Equity
So, based on the above formula, the ROE for Yokota Manufacturing is:
7.5% = JP¥167m ÷ JP¥2.2b (Based on the trailing twelve months to September 2020).
The 'return' refers to a company's earnings over the last year. That means that for every ¥1 worth of shareholders' equity, the company generated ¥0.08 in profit.
What Has ROE Got To Do With Earnings Growth?
Thus far, we have learned that ROE measures how efficiently a company is generating its profits. Depending on how much of these profits the company reinvests or "retains", and how effectively it does so, we are then able to assess a company’s earnings growth potential. Assuming everything else remains unchanged, the higher the ROE and profit retention, the higher the growth rate of a company compared to companies that don't necessarily bear these characteristics.
Yokota Manufacturing's Earnings Growth And 7.5% ROE
When you first look at it, Yokota Manufacturing's ROE doesn't look that attractive. However, the fact that the company's ROE is higher than the average industry ROE of 6.1%, is definitely interesting. Yet, Yokota Manufacturing has posted measly growth of 3.0% over the past five years. Bear in mind, the company does have a low ROE. It is just that the industry ROE is lower. Hence, this goes some way in explaining the low earnings growth.
We then compared Yokota Manufacturing's net income growth with the industry and found that the company's growth figure is lower than the average industry growth rate of 4.1% in the same period, which is a bit concerning.
The basis for attaching value to a company is, to a great extent, tied to its earnings growth. The investor should try to establish if the expected growth or decline in earnings, whichever the case may be, is priced in. This then helps them determine if the stock is placed for a bright or bleak future. What is 6248 worth today? Is Yokota Manufacturing Efficiently Re-investing Its Profits?
Conclusion
On the whole, we do feel that Yokota Manufacturing has some positive attributes. Yet, the low earnings growth is a bit concerning, especially given that the company has a respectable rate of return and is reinvesting a huge portion of its profits. By the looks of it, there could be some other factors, not necessarily in control of the business, that's preventing growth. While we won't completely dismiss the company, what we would do, is try to ascertain how risky the business is to make a more informed decision around the company.
