These 4 Measures Indicate That Buzzi Unicem (BIT:BZU) Is Using Debt Reasonably Well
Legendary fund manager Li Lu (who Charlie Munger backed) once said, 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. As with many other companies Buzzi Unicem S.p.A. (BIT:BZU) makes use of debt. But is this debt a concern to shareholders?
When Is Debt Dangerous?
Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. What Is Buzzi Unicem's Net Debt?
As you can see below, Buzzi Unicem had €1.24b of debt, at December 2020, which is about the same as the year before. You can click the chart for greater detail. However, it also had €1.22b in cash, and so its net debt is €17.9m.
How Strong Is Buzzi Unicem's Balance Sheet?
The latest balance sheet data shows that Buzzi Unicem had liabilities of €672.4m due within a year, and liabilities of €2.11b falling due after that. On the other hand, it had cash of €1.22b and €471.4m worth of receivables due within a year. So its liabilities outweigh the sum of its cash and (near-term) receivables by €1.09b.
Buzzi Unicem has a market capitalization of €4.14b, so it could very likely raise cash to ameliorate its balance sheet, if the need arose. But we definitely want to keep our eyes open to indications that its debt is bringing too much risk. But either way, Buzzi Unicem has virtually no net debt, so it's fair to say it does not have a heavy debt load!
We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.
Buzzi Unicem has very little debt (net of cash), and boasts a debt to EBITDA ratio of 0.023 and EBIT of 2k times the interest expense. So relative to past earnings, the debt load seems trivial. Also good is that Buzzi Unicem grew its EBIT at 15% over the last year, further increasing its ability to manage debt. The balance sheet is clearly the area to focus on when you are analysing debt. But it is future earnings, more than anything, that will determine Buzzi Unicem's ability to maintain a healthy balance sheet going forward. Finally, a business needs free cash flow to pay off debt; accounting profits just don't cut it. So it's worth checking how much of that EBIT is backed by free cash flow. During the last three years, Buzzi Unicem produced sturdy free cash flow equating to 61% of its EBIT, about what we'd expect. This free cash flow puts the company in a good position to pay down debt, when appropriate.

Happily, Buzzi Unicem's impressive interest cover implies it has the upper hand on its debt. And that's just the beginning of the good news since its net debt to EBITDA is also very heartening. Zooming out, Buzzi Unicem seems to use debt quite reasonably; and that gets the nod from us. While debt does bring risk, when used wisely it can also bring a higher return on equity. Above most other metrics, we think its important to track how fast earnings per share is growing, if at all.
