Health Check: How Prudently Does Clabo (BIT:CLA) Use Debt?

When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. Importantly, Clabo S.p.A. (BIT:CLA) does carry debt. But should shareholders be worried about its use of debt?

When Is Debt A Problem?

Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. Having said that, the most common situation is where a company manages its debt reasonably well - and to its own advantage. How Much Debt Does Clabo Carry?

The image below, which you can click on for greater detail, shows that at December 2020 Clabo had debt of €38.1m, up from €29.4m in one year. However, it also had €3.40m in cash, and so its net debt is €34.7m.

A Look At Clabo's Liabilities

The latest balance sheet data shows that Clabo had liabilities of €36.8m due within a year, and liabilities of €32.0m falling due after that. Offsetting these obligations, it had cash of €3.40m as well as receivables valued at €10.5m due within 12 months. So its liabilities total €54.9m more than the combination of its cash and short-term receivables.

The deficiency here weighs heavily on the €13.4m company itself, as if a child were struggling under the weight of an enormous back-pack full of books, his sports gear, and a trumpet. So we'd watch its balance sheet closely, without a doubt. At the end of the day, Clabo would probably need a major re-capitalization if its creditors were to demand repayment. There's no doubt that we learn most about debt from the balance sheet. But you can't view debt in total isolation; since Clabo will need earnings to service that debt. Over 12 months, Clabo made a loss at the EBIT level, and saw its revenue drop to €38m, which is a fall of 29%. That makes us nervous, to say the least.

Caveat Emptor

Not only did Clabo's revenue slip over the last twelve months, but it also produced negative earnings before interest and tax (EBIT). Its EBIT loss was a whopping €11m. Combining this information with the significant liabilities we already touched on makes us very hesitant about this stock, to say the least. That said, it is possible that the company will turn its fortunes around. Nevertheless, we would not bet on it given that it vaporized €6.2m in cash over the last twelve months, and it doesn't have much by way of liquid assets. So we think this stock is risky, like walking through a dirty dog park with a mask on. There's no doubt that we learn most about debt from the balance sheet.
