Here's Why Bharat Road Network (NSE:BRNL) Is Weighed Down By Its Debt Load

So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. As with many other companies Bharat Road Network Limited (NSE:BRNL) makes use of debt. But is this debt a concern to shareholders?
When Is Debt A Problem?
Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. You can click the graphic below for the historical numbers, but it shows that Bharat Road Network had ₹13.8b of debt in September 2021, down from ₹16.6b, one year before. However, because it has a cash reserve of ₹2.98b, its net debt is less, at about ₹10.8b.
How Healthy Is Bharat Road Network's Balance Sheet?
According to the last reported balance sheet, Bharat Road Network had liabilities of ₹5.62b due within 12 months, and liabilities of ₹16.2b due beyond 12 months. On the other hand, it had cash of ₹2.98b and ₹2.89b worth of receivables due within a year. So it has liabilities totalling ₹15.9b more than its cash and near-term receivables, combined.
The deficiency here weighs heavily on the ₹2.58b company itself, as if a child were struggling under the weight of an enormous back-pack full of books, his sports gear, and a trumpet. So we'd watch its balance sheet closely, without a doubt. After all, Bharat Road Network would likely require a major re-capitalisation if it had to pay its creditors today.
In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).
Weak interest cover of 0.15 times and a disturbingly high net debt to EBITDA ratio of 17.5 hit our confidence in Bharat Road Network like a one-two punch to the gut. This means we'd consider it to have a heavy debt load. Even worse, Bharat Road Network saw its EBIT tank 75% over the last 12 months. If earnings keep going like that over the long term, it has a snowball's chance in hell of paying off that debt. When analysing debt levels, the balance sheet is the obvious place to start. That positions it well to pay down debt if desirable to do so.
Our View
On the face of it, Bharat Road Network's EBIT growth rate left us tentative about the stock, and its level of total liabilities was no more enticing than the one empty restaurant on the busiest night of the year. But at least it's pretty decent at converting EBIT to free cash flow; that's encouraging. It's also worth noting that Bharat Road Network is in the Infrastructure industry, which is often considered to be quite defensive. Overall, it seems to us that Bharat Road Network's balance sheet is really quite a risk to the business. So we're almost as wary of this stock as a hungry kitten is about falling into its owner's fish pond: once bitten, twice shy, as they say.
