Does SoftTech Engineers (NSE:SOFTTECH) Have A Healthy Balance Sheet?

It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. What Risk Does Debt Bring?

Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. You can click the graphic below for the historical numbers, but it shows that as of September 2022 SoftTech Engineers had ₹363.0m of debt, an increase on ₹340.6m, over one year. And it doesn't have much cash, so its net debt is about the same.

A Look At SoftTech Engineers' Liabilities

The latest balance sheet data shows that SoftTech Engineers had liabilities of ₹389.8m due within a year, and liabilities of ₹177.5m falling due after that. Offsetting this, it had ₹904.0k in cash and ₹798.1m in receivables that were due within 12 months. So it actually has ₹231.7m more liquid assets than total liabilities.

This surplus suggests that SoftTech Engineers has a conservative balance sheet, and could probably eliminate its debt without much difficulty.

We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.

This suggests that while the debt levels are significant, we'd stop short of calling them problematic. The good news is that SoftTech Engineers grew its EBIT a smooth 62% over the last twelve months. While investors are no doubt expecting a reversal of that situation in due course, it clearly does mean its use of debt is more risky.

Based on what we've seen SoftTech Engineers is not finding it easy, given its conversion of EBIT to free cash flow, but the other factors we considered give us cause to be optimistic. In particular, we are dazzled with its EBIT growth rate. Considering this range of data points, we think SoftTech Engineers is in a good position to manage its debt levels. But a word of caution: we think debt levels are high enough to justify ongoing monitoring. When analysing debt levels, the balance sheet is the obvious place to start. But ultimately, every company can contain risks that exist outside of the balance sheet.
