Here's Why Credo Brands Marketing (NSE:MUFTI) Can Manage Its Debt Responsibly
Warren Buffett famously said, 'Volatility is far from synonymous with risk.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. We can see that Credo Brands Marketing Limited (NSE:MUFTI) does use debt in its business. But is this debt a concern to shareholders?
When Is Debt Dangerous?
Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. Of course, the upside of debt is that it often represents cheap capital, especially when it replaces dilution in a company with the ability to reinvest at high rates of return. How Much Debt Does Credo Brands Marketing Carry?
The image below, which you can click on for greater detail, shows that Credo Brands Marketing had debt of ₹193.2m at the end of September 2024, a reduction from ₹481.0m over a year. However, it does have ₹17.8m in cash offsetting this, leading to net debt of about ₹175.3m.
A Look At Credo Brands Marketing's Liabilities
The latest balance sheet data shows that Credo Brands Marketing had liabilities of ₹1.48b due within a year, and liabilities of ₹2.38b falling due after that. On the other hand, it had cash of ₹17.8m and ₹2.69b worth of receivables due within a year. So its liabilities outweigh the sum of its cash and (near-term) receivables by ₹1.15b.
Of course, Credo Brands Marketing has a market capitalization of ₹11.6b, so these liabilities are probably manageable. However, we do think it is worth keeping an eye on its balance sheet strength, as it may change over time.
We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.
While Credo Brands Marketing's low debt to EBITDA ratio of 0.14 suggests only modest use of debt, the fact that EBIT only covered the interest expense by 4.8 times last year does give us pause. But the interest payments are certainly sufficient to have us thinking about how affordable its debt is. Unfortunately, Credo Brands Marketing's EBIT flopped 14% over the last four quarters. If earnings continue to decline at that rate then handling the debt will be more difficult than taking three children under 5 to a fancy pants restaurant. The balance sheet is clearly the area to focus on when you are analysing debt. But you can't view debt in total isolation; since Credo Brands Marketing will need earnings to service that debt. Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. So the logical step is to look at the proportion of that EBIT that is matched by actual free cash flow. During the last three years, Credo Brands Marketing produced sturdy free cash flow equating to 63% of its EBIT, about what we'd expect. This cold hard cash means it can reduce its debt when it wants to.
Our View
When it comes to the balance sheet, the standout positive for Credo Brands Marketing was the fact that it seems able handle its debt, based on its EBITDA, confidently. However, our other observations weren't so heartening. To be specific, it seems about as good at (not) growing its EBIT as wet socks are at keeping your feet warm. When we consider all the elements mentioned above, it seems to us that Credo Brands Marketing is managing its debt quite well. But a word of caution: we think debt levels are high enough to justify ongoing monitoring. The balance sheet is clearly the area to focus on when you are analysing debt.
