So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. We note that Gufic Biosciences Limited (NSE:GUFICBIO) does have debt on its balance sheet. But the more important question is: how much risk is that debt creating?

When Is Debt A Problem?

Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. You can click the graphic below for the historical numbers, but it shows that as of September 2020 Gufic Biosciences had ₹1.20b of debt, an increase on ₹1.05b, over one year. However, because it has a cash reserve of ₹113.4m, its net debt is less, at about ₹1.08b.

How Strong Is Gufic Biosciences's Balance Sheet?

Zooming in on the latest balance sheet data, we can see that Gufic Biosciences had liabilities of ₹2.02b due within 12 months and liabilities of ₹561.0m due beyond that. On the other hand, it had cash of ₹113.4m and ₹994.1m worth of receivables due within a year. So it has liabilities totalling ₹1.48b more than its cash and near-term receivables, combined.

Since publicly traded Gufic Biosciences shares are worth a total of ₹9.81b, it seems unlikely that this level of liabilities would be a major threat. But there are sufficient liabilities that we would certainly recommend shareholders continue to monitor the balance sheet, going forward.

In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).

But on the bright side, its ability to to handle its total liabilities isn't too shabby at all. Taking the abovementioned factors together we do think Gufic Biosciences's debt poses some risks to the business. So while that leverage does boost returns on equity, we wouldn't really want to see it increase from here. The balance sheet is clearly the area to focus on when you are analysing debt.
