Diligent Media's (NSE:DNAMEDIA) Profits May Be Overstating Its True Earnings Potential

Shareholders were pleased with the recent earnings report from Diligent Media Corporation Limited (NSE:DNAMEDIA). Despite this, we feel that there are some reasons to be cautious with these earnings.

Examining Cashflow Against Diligent Media's Earnings

In high finance, the key ratio used to measure how well a company converts reported profits into free cash flow (FCF) is the accrual ratio (from cashflow). To get the accrual ratio we first subtract FCF from profit for a period, and then divide that number by the average operating assets for the period. This ratio tells us how much of a company's profit is not backed by free cashflow.

As a result, a negative accrual ratio is a positive for the company, and a positive accrual ratio is a negative. That is not intended to imply we should worry about a positive accrual ratio, but it's worth noting where the accrual ratio is rather high. To quote a 2014 paper by Lewellen and Resutek, "firms with higher accruals tend to be less profitable in the future".

For the year to March 2024, Diligent Media had an accrual ratio of 1.31. Statistically speaking, that's a real negative for future earnings. And indeed, during the period the company didn't produce any free cash flow whatsoever. Over the last year it actually had negative free cash flow of ₹61m, in contrast to the aforementioned profit of ₹1.37b. We saw that FCF was ₹927m a year ago though, so Diligent Media has at least been able to generate positive FCF in the past. However, that's not all there is to consider. We can see that unusual items have impacted its statutory profit, and therefore the accrual ratio.

How Do Unusual Items Influence Profit?

As it happens, there are a few different things to consider when we look at Diligent Media's profit and the last one we'll mention is ₹1.7b gain booked as unusual items. We can't deny that higher profits generally leave us optimistic, but we'd prefer it if the profit were to be sustainable. When we analysed the vast majority of listed companies worldwide, we found that significant unusual items are often not repeated. And that's as you'd expect, given these boosts are described as 'unusual'. Diligent Media had a rather significant contribution from unusual items relative to its profit to March 2024. All else being equal, this would likely have the effect of making the statutory profit a poor guide to underlying earnings power.

Diligent Media had a weak accrual ratio, but its profit did receive a boost from unusual items. On reflection, the above-mentioned factors give us the strong impression that Diligent Media'sunderlying earnings power is not as good as it might seem, based on the statutory profit numbers.
