Does UltraTech Cement (NSE:ULTRACEMCO) Have A Healthy Balance Sheet?

So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. We note that UltraTech Cement Limited (NSE:ULTRACEMCO) does have debt on its balance sheet. But should shareholders be worried about its use of debt?

When Is Debt Dangerous?

Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. If things get really bad, the lenders can take control of the business. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. What Is UltraTech Cement's Net Debt?

As you can see below, UltraTech Cement had ₹155.6b of debt at September 2021, down from ₹235.6b a year prior. However, it does have ₹67.8b in cash offsetting this, leading to net debt of about ₹87.8b.

How Healthy Is UltraTech Cement's Balance Sheet?

According to the last reported balance sheet, UltraTech Cement had liabilities of ₹208.8b due within 12 months, and liabilities of ₹161.6b due beyond 12 months. Offsetting this, it had ₹67.8b in cash and ₹26.3b in receivables that were due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by ₹276.3b.

Of course, UltraTech Cement has a titanic market capitalization of ₹1.83t, so these liabilities are probably manageable. Having said that, it's clear that we should continue to monitor its balance sheet, lest it change for the worse.

In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).

With net debt sitting at just 0.73 times EBITDA, UltraTech Cement is arguably pretty conservatively geared. And it boasts interest cover of 9.3 times, which is more than adequate. Also positive, UltraTech Cement grew its EBIT by 23% in the last year, and that should make it easier to pay down debt, going forward. The balance sheet is clearly the area to focus on when you are analysing debt. But it is future earnings, more than anything, that will determine UltraTech Cement's ability to maintain a healthy balance sheet going forward. Finally, a company can only pay off debt with cold hard cash, not accounting profits. So we clearly need to look at whether that EBIT is leading to corresponding free cash flow. Over the last three years, UltraTech Cement recorded free cash flow worth a fulsome 100% of its EBIT, which is stronger than we'd usually expect. That positions it well to pay down debt if desirable to do so.

Our View

Happily, UltraTech Cement's impressive conversion of EBIT to free cash flow implies it has the upper hand on its debt. And the good news does not stop there, as its EBIT growth rate also supports that impression! Looking at the bigger picture, we think UltraTech Cement's use of debt seems quite reasonable and we're not concerned about it. After all, sensible leverage can boost returns on equity. Above most other metrics, we think its important to track how fast earnings per share is growing, if at all.
