A Closer Look At Star Cement's Earnings

As finance nerds would already know, the accrual ratio from cashflow is a key measure for assessing how well a company's free cash flow (FCF) matches its profit. To get the accrual ratio we first subtract FCF from profit for a period, and then divide that number by the average operating assets for the period. The ratio shows us how much a company's profit exceeds its FCF.

As a result, a negative accrual ratio is a positive for the company, and a positive accrual ratio is a negative. While having an accrual ratio above zero is of little concern, we do think it's worth noting when a company has a relatively high accrual ratio. Notably, there is some academic evidence that suggests that a high accrual ratio is a bad sign for near-term profits, generally speaking.

For the year to March 2024, Star Cement had an accrual ratio of 0.35. Therefore, we know that it's free cashflow was significantly lower than its statutory profit, raising questions about how useful that profit figure really is. Over the last year it actually had negative free cash flow of ₹5.5b, in contrast to the aforementioned profit of ₹2.95b. We also note that Star Cement's free cash flow was actually negative last year as well, so we could understand if shareholders were bothered by its outflow of ₹5.5b.

Our Take On Star Cement's Profit Performance

As we have made quite clear, we're a bit worried that Star Cement didn't back up the last year's profit with free cashflow. As a result, we think it may well be the case that Star Cement's underlying earnings power is lower than its statutory profit. But at least holders can take some solace from the 61% per annum growth in EPS for the last three.
