ITC Limited's (NSE:ITC) Stock's On An Uptrend: Are Strong Financials Guiding The Market?

The formula for return on equity is:

Return on Equity = Net Profit (from continuing operations) ÷ Shareholders' Equity

So, based on the above formula, the ROE for ITC is:

28% = ₹207b ÷ ₹749b (Based on the trailing twelve months to June 2024).

The 'return' is the amount earned after tax over the last twelve months. One way to conceptualize this is that for each ₹1 of shareholders' capital it has, the company made ₹0.28 in profit.

Why Is ROE Important For Earnings Growth?

We have already established that ROE serves as an efficient profit-generating gauge for a company's future earnings. We now need to evaluate how much profit the company reinvests or "retains" for future growth which then gives us an idea about the growth potential of the company. Assuming all else is equal, companies that have both a higher return on equity and higher profit retention are usually the ones that have a higher growth rate when compared to companies that don't have the same features.

Firstly, we acknowledge that ITC has a significantly high ROE. Second, a comparison with the average ROE reported by the industry of 15% also doesn't go unnoticed by us. This probably laid the groundwork for ITC's moderate 9.8% net income growth seen over the past five years.

Is ITC Making Efficient Use Of Its Profits?

The high three-year median payout ratio of 84% (or a retention ratio of 16%) for ITC suggests that the company's growth wasn't really hampered despite it returning most of its income to its shareholders.

Additionally, ITC has paid dividends over a period of at least ten years which means that the company is pretty serious about sharing its profits with shareholders. Based on the latest analysts' estimates, we found that the company's future payout ratio over the next three years is expected to hold steady at 76%. As a result, ITC's ROE is not expected to change by much either, which we inferred from the analyst estimate of 31% for future ROE.
