Here's Why We Think Page Industries's (NSE:PAGEIND) Statutory Earnings Might Be Conservative
Broadly speaking, profitable businesses are less risky than unprofitable ones. However, sometimes companies receive a one-off boost (or reduction) to their profit, and it's not always clear whether statutory profits are a good guide, going forward. Today we'll focus on whether this year's statutory profits are a good guide to understanding Page Industries (NSE:PAGEIND).
We like the fact that Page Industries made a profit of ₹1.89b on its revenue of ₹23.6b, in the last year. The chart below shows that revenue has been flat over the last three years, while profit has actually declined.

Not all profits are equal, and we can learn more about the nature of a company's past profitability by diving deeper into the financial statements. As a result, we think it's well worth considering what Page Industries' cashflow (when compared to its earnings) can tell us about the nature of its statutory profit. A Closer Look At Page Industries' Earnings
Many investors haven't heard of the accrual ratio from cashflow, but it is actually a useful measure of how well a company's profit is backed up by free cash flow (FCF) during a given period. In plain english, this ratio subtracts FCF from net profit, and divides that number by the company's average operating assets over that period. The ratio shows us how much a company's profit exceeds its FCF.
Therefore, it's actually considered a good thing when a company has a negative accrual ratio, but a bad thing if its accrual ratio is positive. While having an accrual ratio above zero is of little concern, we do think it's worth noting when a company has a relatively high accrual ratio. To quote a 2014 paper by Lewellen and Resutek, "firms with higher accruals tend to be less profitable in the future".
Page Industries has an accrual ratio of -0.54 for the year to September 2020. That indicates that its free cash flow quite significantly exceeded its statutory profit. To wit, it produced free cash flow of ₹5.4b during the period, dwarfing its reported profit of ₹1.89b. Page Industries' free cash flow improved over the last year, which is generally good to see.
Our Take On Page Industries' Profit Performance
Happily for shareholders, Page Industries produced plenty of free cash flow to back up its statutory profit numbers. Based on this observation, we consider it possible that Page Industries' statutory profit actually understates its earnings potential! On the other hand, its EPS actually shrunk in the last twelve months. Of course, we've only just scratched the surface when it comes to analysing its earnings; one could also consider margins, forecast growth, and return on investment, among other factors.
