These 4 Measures Indicate That Pritika Auto Industries (NSE:PRITIKAUTO) Is Using Debt Extensively
Legendary fund manager Li Lu (who Charlie Munger backed) once said, 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. As with many other companies Pritika Auto Industries Limited (NSE:PRITIKAUTO) makes use of debt. But the more important question is: how much risk is that debt creating?
When Is Debt A Problem?
Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. If things get really bad, the lenders can take control of the business. A Look At Pritika Auto Industries' Liabilities
Zooming in on the latest balance sheet data, we can see that Pritika Auto Industries had liabilities of ₹1.38b due within 12 months and liabilities of ₹774.1m due beyond that. Offsetting this, it had ₹52.3m in cash and ₹651.1m in receivables that were due within 12 months. So its liabilities total ₹1.45b more than the combination of its cash and short-term receivables.
While this might seem like a lot, it is not so bad since Pritika Auto Industries has a market capitalization of ₹4.82b, and so it could probably strengthen its balance sheet by raising capital if it needed to. However, it is still worthwhile taking a close look at its ability to pay off debt.

But our final consideration is also important, because a company cannot pay debt with paper profits; it needs cold hard cash. Over the last three years, Pritika Auto Industries saw substantial negative free cash flow, in total. While investors are no doubt expecting a reversal of that situation in due course, it clearly does mean its use of debt is more risky.
Our View
Pritika Auto Industries's conversion of EBIT to free cash flow was a real negative on this analysis, although the other factors we considered cast it in a significantly better light. In particular, its EBIT growth rate was re-invigorating. Taking the abovementioned factors together we do think Pritika Auto Industries's debt poses some risks to the business. While that debt can boost returns, we think the company has enough leverage now. There's no doubt that we learn most about debt from the balance sheet.
